An upswing of data that suggests that there is a relationship between the financial performance of a portfolio and sustainability led to increased interest of investors in ESG funds. As the evidence compiled, there has been more and more pressure put on companies to disclose what are their risks and opportunities related to ESG. The concerted effort of policymakers, standards setters, and regulators helps to increase standardisation – but can an ESG Fund that uses standardised data outperform? Theoretically, standardised data should be already priced in. And what exactly do we mean, when we say an “ESG Fund” when discussing if it outperforms (or underperforms)? And does an improvement in the ESG fund’s performance reflect an improvement in the environmental factors in the real economy, considering that climate metrics can be influenced not only by the actual emissions of companies in the portfolio, but by portfolio managers’ decisions, and other financial variables? Changes to the weight in the portfolio or companies’ enterprise values will impact a climate-related investment strategy but may do little to reduction of emissions in the real economy. The result can be similar in the implementation of a divestment strategy.

Physical Climate Risk to Corporate Assets and Investment Portfolios

Investors have become increasingly concerned about the risks of companies with poor ESG performance. Such companies could become very hard to sell and adversely affect the financial performance of a portfolio. Competitive positioning and public perceptions may be affected along the way. Wouldn't therefore be useful to have a database of companies that have been excluded by Pension Funds, Asset Managers, Insurance companies and Banks? It would provide not only much-needed transparency but could also put additional pressure on those identified companies to change their practices.
A new website launched last month by a coalition of NGOs provides exactly that – a list of companies that are blacklisted by investors. It also includes a classification of reasons for the exclusions.
To date, the tracker lists a total of 4532 companies that have been excluded by 87 Financial Institutions in 16 countries. The most common reason for exclusion is Climate/fossil fuels, followed by controversial weapons, and tobacco.

Financial Exclusions Tracker

Launched in 2019, the UK’s Green Finance Strategy aims to establish the UK as a centre for international green finance and to align the financial sector and capital flows with the delivery of global and domestic climate and environmental objectives. The implementation of Sustainability Disclosure Requirements (SDR) forms a major part of the strategy and aims at addressing the information gap for market participants, ensuring a flow of decision-useful sustainability information, and improving transparency. Market participants, however, have been waiting for the publication of the sustainability disclosure rules by the Financial Conduct Authority (FCA), who postponed it twice, likely due to the volume and complexity of consultation feedback and potentially “suboptimal” interrelationship with other regimes – eg. European and US regulations.

Latest on the UK's Sustainability Regulations

Even though it feels that Governance was with us “forever”, until 2021 there was no international benchmark for good corporate governance. Earlier this year (on 28th June), we discussed with Carolynn Chalmers – co-editor of ISO 37000 and the CEO of the Good Governance Academy – the principles of ISO37000 on Governance; how ISO37000 addresses Sustainability and Double Materiality; the role of data in governance; and went into greater detail of ISO37000 and why it matters to leaders.

This is however a dynamic space and at the G20 Summit on 9-10 September, G20 and OECD launched the revised Corporate Governance Principles, which in the words of the OECD Secretary General “mark a significant, renewed international consensus and strong desire from all OECD and G20 Members to strengthen guidance on companies’ sustainability and resilience, to help them support the green transition and adapt to climate risks”. 
Vice-Minister of Finance for International Affairs who chaired the revision added that “The Principles aim to help companies access financing from capital markets, protect investors, and make companies, and hence economies, more resilient.

“Why are we wasting most of the energy and food in the world?”
Why can’t renewables and vegetables save the world?
Why is what we are doing making things worse?"
These are just a few questions asked by Jonathan Maxwell in his recently published book “The Edge”. Many people now know that seven of nine planetary boundaries have been surpassed by humans. In this urgent situation, businesses and governments have been committing to Net Zero, yet few had a chance to map out exactly what such commitments mean in practice. In the meantime, about 70% of the world’s energy, 50% of food, and 30% of water are being wasted in the “cradle-to-grave cycles”. 
We need many solutions to get to Net Zero, but how do you set priorities to ensure that we get there “in time”? And how do you direct your investment? 
“The Edge” seeks to establish a framework to explain what is happening in the world today. And the author, Jonathan Maxwell, will share with us what he has learnt about the mindsets of government, big business and finance at times when the realisation of what it means to get to Net Zero puts a rift in the consensus of how to get there.

Biodiversity loss was one of the top three risks identified in the World Economic Forum’s 2022 Global Risk Report. The risks are getting the attention of regulators, policymakers, and public and private market participants, however, biodiversity risk incidents are still rising and not many companies have actually undertaken materiality assessments on environmental risks beyond climate change. Even though already 6 years ago, the world’s most significant forums for the promotion of biodiversity conservation concluded that “current public funding was far less than that required to support effective conservation action globally. [And...] enhanced private-sector engagement was desperately needed” (*), the progress on biodiversity finance appear to be still elusive. “Like the financial crisis, the tragedy on the horizon represents a crisis of valuation and values.”(**) The list of challenges to account for biodiversity in business models appear to be long, in the meantime "it is only once the rainforest is cleared and a cattle herd or soya plantation is placed on the newly opened land that the Amazon region begins to have market value. The cost to the climate and biodiversity of destroying rainforest appear on no ledger”. (**)

Biodiversity loss – do we have the right business models to prevent it?

At the end of last year, the European Council gave its final approval to the Corporate Sustainability Reporting Directive (CSRD), which is a part of the European Green Deal and the Sustainable Finance Agenda. CSRD introduces mandatory corporate reporting on a vast range of environmental, social, and governance (ESG) issues and hopes to fill the gaps in the existing rules on non-financial information. The reports must capture not only the ESG issues of the corporations themselves but also include the impact of their value chain. This global-in-nature Directive does not give companies’ details as to what they will need to report at the group level however it comes with the requirement that the reports must be auditable. This means that processes, internal risks, and controls are raised in importance – and many hope – that these will get on par with the Financial Reporting.  In the meantime, Financial Institutions and Corporations alike are concerned about data quality and availability, skills and capabilities across the business to be able to deal with the requirements, and the possibility of litigations.

Corporate Sustainability Reporting Regulations – what are the implications?

For some time Hydrogen has been viewed as one of the key building blocks on the path towards Net Zero. However, the recent conflict in Ukraine has added momentum to the development of energy strategies that involve hydrogen. The selection of existing technologies for hydrogen production and the possibility of centralized and de-centralized applications makes hydrogen an attractive value proposition in the energy strategies, but are we ready for its implementation? As in the case for scaling up electric vehicles, the hydrogen market needs efficient infrastructure, with good transport, distribution, and storage. But is there capital that supports these requirements?

HYDROGEN – Inevitable or Illusion ?

The volume of regulatory requirements related to ESG can sometimes be daunting. And this applies to both - the Financial Sector and Investee Companies. Only this year, the Financial Sector needs to get to grips with the requirements under the TCFD, MifidII, while absorbing the implementation of EU taxonomy and preparing for phase two of the SFDR. On the other side of Atlantic, alongside its new proposals, the SEC is increasing its scrutiny regarding disclosure practices involving ESG investments. Yet experts warn that the lack of expertise to make these disclosures may be causing investors to be presented with misleading information on the sustainability of their portfolios and so exposing Asset Managers to mis-selling and misclassifying risks.
Corporations face pressure from investors and financiers alike for high quality, verifiable disclosures. The Corporate Sustainability Reporting Directive (CSRD), which will be replacing the NFRD, sets a clear direction of travel for Corporate Disclosures. Yet, what does it mean in practice?

ESG Data vs. Regulations and Investors Requirements

An increasing number of investors recognise that Antimicrobial Resistance (AMR) poses a systemic risk to portfolios and to broader society. Yet despite growing recognition of AMR, and scary headlines warning of between 700,000 to 10Million deaths a year by 2050, the feedback on discussions about the use of antimicrobials in the value creation chain still includes words like “surprising” and “eye-opening”.
To remain effective, antibiotics should be used for a short period of time and made affordable to patients who need them.  These characteristics draw little interest from Venture Capital and do not support investment in R&D. In fact, the situation is often described as a broken business model that would require a ‘delinking’ of the reward paid to drug developers from the revenues derived directly from their sales. The problem is global and the risks are interconnected. The solutions? – Please join a conversation with Lord Jim O’Neill, the Chair of the UK’s Independent Review into Antimicrobial Resistance (completed in 2016), who also co-authored “Superbugs: An Arms Race against Bacteria” – a comprehensive follow-up to the Review. 

Jim O’Neill is a Member of House of Lords in the UK and a senior advisor of the Council of Chatham House, the Royal Institute of International Affairs.  He is a renowned economist, an Honorary Professor of Economics at the University of Manchester, and former Head of global economics research with Goldman Sachs. In 2010, he was named chairman of Goldman Sachs’ Asset Management, where he managed over $800 billion in assets by leveraging his global perspective on world markets. Lord O’Neill is well known for coining the BRICs acronym, which stands for Brazil, Russia, India, and China – the four rapidly developing countries that have come to symbolise the shift in global economic power away from the G7 economies. He was appointed Commercial Secretary to the Treasury, with the primary role of working on the ‘Northern Powerhouse’ project.

Lord Jim O’Neill on AMR as financial and systemic risks

Protein production is a complex sector worth over 1.6 trillion in revenue.  Demand for meat is growing globally, yet the industry is the root of the most serious systemic worldwide challenges.  Animal agriculture contributes to more GHG emissions than the entire global transport sector; it is responsible for over 80% of Amazon deforestation and pollutes our soils and freshwater systems with poor waste management.  
The latest iteration of the Coller FAIRR Protein Producer Index shows that much more still needs to be done to address environmental risks but also demonstrates improvement, as 87% of companies had a better score in 2021 vs. 2020.

Following the COP26 announcements addressing Net Zero Commitments, Deforestation Pledges, Methane Reduction Targets, and Innovation, we will explore the role of global protein producers in achieving climate objectives and the importance of data and transparency as an essential component in risk assessment for investors. explore:

Coller FAIRR Protein Producer Index – Food for thought for Investors & Consumers

The problem of Antimicrobial Resistance (AMR) is not new. Over five years ago, Professor Dame Sally Davies, UK Chief Medical Officer said, “We have reached a critical point and must act now on a global scale to slow down antimicrobial resistance”. Excessive and unnecessary use of antibiotics in agriculture is one of the key factors contributing to this crisis. Do overuse of antibiotics and animal health matter to investors?

At the beginning of July 2021, the European Commission adopted several measures to increase its level of ambition on Sustainable Finance. One of these measures was a Delegated Act on the information to be disclosed by large financial and non-financial companies on the share of their business, investment or lending activities that are aligned with the EU Taxonomy. It specifies the content, methodology and presentation of information to be disclosed.
Many welcome the direction of travel, but ever since the first ‘final’ proposal was published by TEG in 2019, concerns have been raised about taxonomy’s binary ‘green’/’non-green’ classification, administratively set thresholds, potentially negative impact on market innovation, and many others ….so do we have what we wished for?
- Do we have disclosures specific to the EU Taxonomy? 
- How long shall we wait for other Environmental and Social criteria to be included in the Taxonomy? …and what do we do in the ‘meantime’? 
-	What happens with the voluntary reporting by Small- and Mid- cap companies?
-	Does the taxonomy encourage ambitious targets or are we settling in for the  ‘lowest common denominator’?
